# The Entrepreneur

## Who Is the Entrepreneur?

Economists offer three answers, capturing different faces of the same figure.

**Knight (1921)** sees the **risk-bearer**. You commit to paying costs **now** for revenue that is **uncertain**.

**Risk** has measurable probabilities and can be insured. **Uncertainty** is genuinely unknowable.

Profit is the reward for shouldering uninsurable uncertainty. Managers administer; entrepreneurs judge under uncertainty.

**Schumpeter (1934)** is the **innovator**. He breaks routines by introducing **new combinations** across products, methods, markets, supplies, or organizations.

Waves of innovation destroy old industries and build new ones, creating **creative destruction**.

## Three Lenses & The Synthesis

**Kirzner (1973)** is the **discoverer**. He is **alert** to overlooked profit opportunities, price gaps, and mismatched resources.

Where Schumpeter disrupts equilibrium, Kirzner restores it by arbitraging gaps away.

| Thinker | The entrepreneur is… | Profit rewards |
|---|---|---|
| Knight | The risk-bearer | Uninsurable uncertainty |
| Schumpeter | The innovator | Creative destruction |
| Kirzner | The discoverer | Alertness to gaps |

The **modern synthesis** combines all three: the entrepreneur **discovers** an opportunity, **innovates** to exploit it, and **bears the uncertainty**.

## Practice questions

9 of this lesson's 14 practice questions, with answers. The full set is in the app.

### 1. Which of the following count as Schumpeterian “new combinations”?

A. Opening a previously unserved market
B. A new production method
C. A new source of raw-material supply
D. Matching last year’s output at the same cost

**Answer:** A. Opening a previously unserved market; B. A new production method; C. A new source of raw-material supply

**Why:** Schumpeter listed five combinations: product, method, market, supply source, organization. Repeating the routine is exactly what they are not.

### 2. A founder invests 50k€. With probability 0.5 the venture returns 130k€; otherwise 0€. Set the slider to the expected **net gain** in k€.

**Answer:** 15 (within ±4)

**Why:** Expected net gain $= 0.5(130) - 50 = 15$k€. A thin expected margin on a coin flip, the everyday arithmetic of Knightian judgment.

### 3. Order the entrepreneurial process from first step to last.

**Answer:**

1. Spot an unserved need in the market
2. Design a product and business model to serve it
3. Commit resources: hire, rent, and invest
4. Launch and face uncertain market response
5. Earn profit or absorb the loss

**Why:** Discovery → design → commitment → uncertain launch → residual reward: Kirzner at the start, Knight at the end.

### 4. Match each theorist to their view of the entrepreneur.

**Answer:**

- Knight → Bearer of uninsurable uncertainty
- Schumpeter → Innovator driving creative destruction
- Kirzner → Alert discoverer of overlooked opportunities
- Coase → Explained why firms exist at all

**Why:** Three theories of the entrepreneur, plus Coase, whose question was about the firm itself.

### 5. Knight separated risk from uncertainty. Why does that distinction explain where entrepreneurial profit comes from?

A. Because entrepreneurs are better than others at estimating probabilities
B. Because uncertain ventures are simply riskier and pay more for that reason
C. Because risk can be priced and insured away, and uncertainty cannot
D. Because insurance markets are incomplete in practice, though not in principle

**Answer:** C. Because risk can be priced and insured away, and uncertainty cannot

**Why:** Anything insurable becomes a cost line, not a profit source. What is left, genuine uncertainty about whether the thing will work at all, is what the entrepreneur is paid for.

### 6. By Knight’s distinction, which situation involves _uncertainty_ rather than _risk_?

A. The default rate on a large portfolio of similar loans
B. The chance a warehouse suffers a fire this year
C. The probability a fair die shows a six
D. Whether consumers will adopt a new product category

**Answer:** D. Whether consumers will adopt a new product category

**Why:** Fires, dice, and loan defaults have measurable frequencies, insurable risk. A brand-new product has no history to compute odds from: Knightian uncertainty, the entrepreneur’s true domain.

### 7. Knight says the entrepreneur bears uncertainty, Schumpeter says they destroy the old order, Kirzner says they spot what others missed. A founder who opens the first vegan bakery in town is which?

A. Kirzner's alone, since the founder merely noticed an unserved market
B. Schumpeter's alone, since a new product category is by definition creative destruction
C. None, since a small bakery lacks the scale these theories describe
D. Arguably all three, since they describe different faces of one act

**Answer:** D. Arguably all three, since they describe different faces of one act

**Why:** One founder pays rent before any customer arrives, spots what the market missed, and takes trade from the old bakery, three theories, one person. Treating them as rival labels rather than overlapping lenses is the standard exam error, and it flattens the richest figure in the subject.

### 8. Sort each activity: Schumpeterian **innovation** or Kirznerian **arbitrage**?

**Answer:**

- Innovation (new combination): Launching the first electric scooter-sharing service, Inventing a new payment method, Reorganizing production into a novel assembly line
- Arbitrage (exploiting a gap): Buying cheap in one region to resell where prices are high, Importing a product popular abroad but missing locally

**Why:** Innovation creates combinations that did not exist; arbitrage moves existing things to where they are worth more.

### 9. According to Knight, entrepreneurs can insure away the uncertainty of whether their product will succeed.

**Answer:** False

**Why:** Insurable events are *risk*. True uncertainty, like market acceptance of something new, has no measurable odds, so no insurer will price it. Bearing it is what profit rewards.
